While this strategy works for most, it has the effect of artificially narrowing your investment universe. Moreover, the rise of online brokers, index funds, and other passive investment products has made it easier than ever to invest in small cap stocks. In this video, I explain the advantages of investing in small cap stocks. What are Small Cap Stocks? To begin, let’s talk about the definition of a small-cap stock. Small cap stocks are defined as stocks with market capitalizations between $250 million and $2 billion. Stocks that are smaller than this are called microcaps or nanocaps, while stocks that are larger than this are called midcaps or largecaps. ------------------------------------------------------ Reason #1: A Broader Investment Universe The first reason why investing in small-cap stocks is attractive is because of the sheer number of companies that dwell in the small-cap space. This is appealing from the perspective of diversification, and also because it allows you to be more selective when hunting for investment opportunities. For evidence of this broader investment universe, consider the major market indices for large-cap and small-cap stocks. The main index for small-caps is the Russell 2000, which contains about 2000 companies. The main index for large-cap stocks is the S&P 500, which contains about 500 companies. Said another way, the small-cap stock universe contains about four times as many companies as its large-cap counterpart. ------------------------------------------------------ Reason #2: A Less Efficient Market Small-cap stocks receive much less attention from the financial markets. They receive less analyst coverage and less consideration from the media. What this means for investors is that small-cap stocks can remain quite mispriced for prolonged periods of time. When large-cap stocks become disconnected from their intrinsic value, investors quickly take notice. This is not the case in small-cap stocks, which creates opportunities for self-directed investors to acquire shares below their intrinsic value and profit from potential valuation expansion. ------------------------------------------------------ Reason #3: No Institutional Ownership On the surface, it may not be clear why a lack of institutional ownership in small-cap stocks is beneficial for self-directed investors. It comes down to the fundamental principles of supply and demand. When institutions begin to buy a stock – particularly a small-cap stock – it creates significant buying pressure in the market. This increases stock prices. As we know, higher prices result in lower future returns, all else being equal. Small-cap stocks do not have this problem. They are outside the realm of most institutional investors, which creates more favorable prices for investors that are willing to venture into this space. In fact, one of the “sweet spots” of investing is when a small-cap business grows to the point that it is included in some of the major market indices. This means that a great number of ETF providers and other passive investment products are forced to buy the stock, which drives its price higher. A recent example occurred when it was announced that Walgreens was joining the Dow Jones Industrial Average. Walgreens’ stock rose by 4% on the day of the announcement. ------------------------------------------------------ Reason #4: Small-Cap Stocks Naturally Have More Upside Some of the best gains that are available in the stock market are when investors can purchase shares in an attractively-valued business, and then that business sustains a high growth rate for a very long period of time. In fact, each of the world’s largest businesses grew to their current size by following this blueprint. However, large companies are limited in how much they can grow. Apple has a market cap of nearly $1 trillion dollars. It is unlikely that the company will double in size over the next several years. Instead, shareholder returns will come from dividend payments, share repurchases, and perhaps some modest business growth. Small cap stocks have a completely different total return profile. Their growth potential is much greater, which often creates spectacular returns for investors that have the ability to recognize these businesses early. If you do not have this ability, passive funds that track the Russell 2000 index will also capture this growth.

Here are three of the most widely traded and best-performing mid-cap value ETFs that are likely to continue to perform well in 2016. 1) Vanguard Mid Cap Value ETF The Vanguard Mid Cap Value ETF (NYSEARCA: VOE) was launched by Vanguard in 2006. This ETF, with over $4 billion in total assets, seeks to mirror the performance of the CRSP US Mid Cap Value Index that selects stocks according to five value factors, including price to book ratio (P/B), forward earnings to price, and dividend to price ratio. The fund holds the equities that make up the underlying index in the same proportion as they are held in the index. This ETF is appropriate for investors seeking broad exposure to mid-cap value equities with minimal expense, as it offers the lowest expense ratio of all the ETFs in this category. This fund's heaviest concentration is in financial sector stocks, which make up nearly 20% of the fund's portfolio, followed by consumer cyclicals, technology and industrial. Major holdings include Hartford Financial Services Group Inc., Fidelity National Information Services Inc., ConAgra Foods Inc., Sigma Aldrich Corporation and WEC Energy Group Inc. The weighted average P/B ratio of the fund's holdings is 1.88. The fund's annual portfolio turnover ratio is comparatively low at 14%. Depending on the amount you have to start investing, your age, and your personal tolerance ETF and Index funds can be a great passive way to begin building a longstanding strong portfolio. When you first start out in the market and just begin buying single stocks you subject yourself to big disappointment because stocks are are trying to re-price themselves. Investing in the ETF's and index funds allows a beginning investor to get used to being a participant in the market, get used to market fluctuations, allows one to practice sticking to an investment plan and become familiar with the overall market options. I always float the idea of having at least $10,000 in the account prior to owning single stocks but that really just depends on the individual investor and if you are a single investor or investing with a spouse. Two accounts are better than one and if you can fund both it gives you greater opportunity to invest according to two investment tolerance levels. Stocks could then be placed strategically in one or more of those accounts to add more single stock exposure which allows for greater potential to accelerate the intended target of 8% year over year returns. The recently launched RevenueShares Global Growth ETF (RGRO) is unique because it seeks out the fastest growing companies in the fasting growing countries, said Vince Lowry, President of RevenueShares. Lowry added that the ETF is even split between developed and emerging countries. He said the RevenueShares Small Cap ETF (RWJ) will do well relative to large cap ETFs because it is less impacted by the stronger dollar and will do well during an economic expansion. While that is an advantage of 100 basis points over the small-cap Russell 2000 Index, the mid-cap benchmark is lagging the S&P 500 by a wide margin. Data suggest that some market participants are stepping into some well-known mid-cap exchange traded funds (ETFs). For example, the Vanguard Extended Market ETF (VXF) has added $79 million in new assets this month. VXF is not a dedicated mid-cap ETF. Rather, it is combination mid-/small-cap ETF intended to serve as a completion instrument for investors holding traditional large-cap index funds or ETFs. The Vanguard fund holds over 3,200 stocks with an average market value of $4.1 billion, putting the ETF's roster at the lower end of the mid-cap realm. Overall July flows to the iShares Core S&P Mid-Cap ETF (IJH) and the iShares S&P Mid-Cap 400 Growth ETF (IJK) are tepid, but that situation has changed in dramatic fashion late in the month. The $6.9 billion IJK tracks the S&P MidCap 400 Growth Index. IJH and IJK have reeled in $1 billion and about $280 million compared to VXF's $770 million in recent sessions via obvious investor appetite for mid-cap stocks, said Street One Financial Vice President Paul Weisbruch in a note out Thursday.Year to date, IJH has reeled in $3.6 billion in new assets, which is notable even given the fund's $40 billion asset base, while IJK has attracted about $810 million and VXF just shy of $1 billion respectively during this time frame. Flows to IJK jibe with the themes of the growth factor outperforming other investment factors this year and investors looking to tap this performance with smart beta ETFs focusing on growth equities. IJK is up 10% year to date compared with the 7.3% gain for the standard S&P MidCap 400 Index. IJK allocates over 24% of its weight to technology stocks, the best-performing group in the U.S. this year. Industrial and financial services names combine for over 30% of the fund's weight. Although growth stocks have a reputation for being more volatile than stocks that are not considered growth names, IJK's three-year standard deviation of 11.2% is actually below the comparable metric on the S&P MidCap 400. IJH is one of the most popular U.S. mid-cap ETFs, as highlighted by its over $40 billion in assets under management. One reason for that popularity is its modest annual fee of 0.07%, or $7 on a $10,000 stake. Like IJK, IJH's top three sector allocations are technology, financials and industrials. Patterned after its highly popular U.S.-focused ETFs, the Vanguard Dividend Appreciation ETF (NYSEARCA: VIG) and the Vanguard High Dividend Yield ETF (NYSEARCA: VYM), the new funds will follow similar strategies for generating dividend income. The International Dividend Appreciation ETF will invest in companies of all capitalizations with a history of growing dividends, while the International High Dividend Yield ETF will focus on companies with high dividend yields. Both funds began trading in the first week of March 2016. The new funds, which are the first international ETFs Vanguard has launched since the Vanguard Total International Bond ETF (NASDAQ: BNDX) in May 2013, offer yield-seeking investors an additional slice of the index pie with targeted exposure in higher-yielding dividend stocks that are more prevalent in foreign countries. The yield from the MSCI EAFE Index, which tracks dividend-paying stocks in developed countries, is more than 100 basis points higher than the yield of the Standard & Poor's (S&P) 500 Index. However, the funds' entry into the global markets could be coming at a difficult time. Global stocks have struggled over the last couple of years in the face of a stronger U.S. dollar. Neither fund employs any currency hedging strategy, so they could experience the normal volatility associated with currency exchange. Some of the volatility is likely to be smoothed over due to the high dividend yield. The funds would be suitable as a supplement to a core holding of U.S. growth stocks. Vanguard International Dividend Appreciation Index ETF The Vanguard International Dividend Appreciation Index ETF is designed to track the performance and yield of the NASDAQ International Dividend Achievers Select Index. The index is made up of more than 200 small-, mid- and large-cap companies from developed and emerging markets. Like the the Vanguard Dividend Appreciation ETF, the fund focuses specifically on companies with a history of growing dividends. As of March 18, 2016, the fund had $10.66 million in assets under management (AUM) with half of its weighting split almost evenly between consumer defensive and health care companies. The top five holdings, which comprise 21% of the portfolio, are Tencent Holdings Ltd. (OTC: TCEHY), Roche Holding AG (OTC: RHHBY), Nestle SA (OTC: NSRGY), Novo Nordisk A/S (NYSE: NVO) and Nippon Telegraph and Telephone Corporation (NYSE: NTT). After its first full week of trading, the fund was up 1.14% as compared with the MSCI ACWI Ex USA NR USD Index, which was up 1.53%. The fund’s expense ratio is 0.25%. One of the new entrants to the international dividend ETF field is the Vanguard International Dividend Appreciation ETF (VIGI). VIGI debuted in March 2016 as the international answer to the Vanguard Dividend Appreciation ETF (VIG), the largest dividend ETF trading in the U.S. In just about a year and half on the market, VIGI has already established an enviable following. At the end of June, the ETF had almost $552 million in assets under management, easily making it one of the most successful ETFs to come to market last year. (See also: Yield Hungry? Consider Vanguard's Global Dividend ETFs.) VIGI represents a sensible, smart beta, cost-effective option for investors looking to add international equity and income diversity to their portfolios. The ETF's strategy screens for stocks with consistent long-term dividend growth and caps individual weights to reduce its exposure to stock-specific risks, said Morningstar in a new research piece. The fund invests in large- and mid-cap stocks from developed and emerging markets, and screens for those that have increased their dividend payments for seven consecutive years. The strategy applies additional filters that eliminate stocks which may not be able to sustain their dividend growth. Investors should note that VIGI is not a dedicated developed markets ETF. The fund features exposure to dividend stocks from 32 countries, nearly 22% of which are classified as emerging markets. Europe is the fund's largest geographic weight at over 45%. However, VIGI's overall geographic composition is relatively conservative. Switzerland, Canada and Japan – defensive developed markets – combine for over 40% of the ETF's weight. VIGI holds 245 stocks with a median market capitalization of $51.6 billion, indicating that this is a large-cap fund. The ETF's top 10 holdings combine for 32.5% of its roster. Therefore, companies that have a history of increasing their dividend payments are also likely to be those that have been consistently growing profitably. This fund's return on invested capital comes in at 17.3%, compared with 12.5% for the MSCI ACWI ex-USA Growth Index. It also lands in the top quintile of the foreign large-growth Morningstar Category, according to Morningstar. Over the past year, VIGI is up 13%, but that trails the MSCI ACWI ex-USA Index by a wide margin. However, the Vanguard ETF is cost effective, with an annual fee of 0.25%. Two popular choices in the category of dividend ETFs are the iShares Core High Dividend ETF and the Vanguard Dividend Appreciation ETF. iShares Core High Dividend ETF The iShares Core High Dividend ETF (NYSEARCA: HDV) was introduced by BlackRock Inc. (NYSE: BLK) in 2011. The fund has $5.2 billion in total assets, and an average daily trading volume of $37.5 million. An average bid-ask spread of just 0.02% shows this ETF as being extremely liquid. It tracks the Morningstar Dividend Yield Focus Index, a dividend-weighted index that is composed of 75 U.S.-listed stocks screened for both dividend sustainability and high earnings. Fund holdings are weighted by the amount of cash dividends paid rather than by dividend yield. The leading market sectors comprising the fund's holdings are energy at 21%, consumer defensive stocks at 19%, and health care sector stocks at 17%. The top three portfolio components are Exxon Mobil Corporation (NYSE: XOM), Verizon Communications Inc. (NYSE: VZ) and Chevron Corporation (NYSE: CVX). The annual portfolio turnover ratio is 63%. The expense ratio for HDV is 0.12%, well below the large-value category average of 0.32%. The 12-month dividend yield as of May 2016 is 3.6%. The fund's five-year average annualized return is 11.85%, outperforming the category average of 10.89%. As of mid-May 2016, the fund was up 8.42% year to date (YTD), which was much better than the category average 3.85% Vanguard Dividend Appreciation ETF Vanguard launched the Vanguard Dividend Appreciation ETF (NYSEARCA: VIG) in 2006. It is the most widely held dividend ETF, with total assets of $20.7 billion, an average daily trading volume of $79.5 billion, and an average bid-ask spread of 0.01%. VIG tracks the NASDAQ US Dividend Achievers Select Index, a market cap-weighted index composed of U.S.-based companies that have increased their dividend payouts for at least 10 consecutive years. The index contains approximately 180 stocks. Consumer defensive stocks account for 23% of the portfolio assets, followed by industrials at 22% and health care stocks at 15%. The fund's top three holdings are Johnson & Johnson (NYSE: JNJ), The Coca-Cola Company (NYSE: KO) and PepsiCo Inc. (NYSE: PEP). The portfolio turnover ratio is relatively low at 22%. In the past small value stocks have returned more to investors than have large value stocks or growth stocks. Holding both a large cap and small cap ETFs in your portfolio will give you an average return very similar to mid caps but with considerably less volatility because large and small cap stocks tend to move up and down at different times Emerging markets have been giving a return up to 16 percent for the past decade. European stocks have shown about 6 percent return in the past. To invest abroad is a good reason for diversification. Investing across borders will give you very good diversification. You can lower the risk by diversification, however, you cannot eliminate risk. You should keep some bonds and cash investments in your portfolio. According to Financial Experts you should have 15 to 25 percent of your portfolio in international holdings. There is always a currency risk when you have foreign investments. One should not invest in currency ETFs. Currencies can move very fast and you never know what direction would they take. Foreign investments are also subject to inflation risk. Foreign investments usually have higher fees than domestic investments. Foreign investments will hold certain percentage of taxes when funds pay dividends. Your home government can also tax you on these dividends that can result in double taxation. Emerging markets ETFs are likely more volatile but in the long run can be very rewarding than ETFs that track stocks of developed countries.
