ETFs vs. Index Funds: Investing 101 w/ Doug Flynn, CFP

Doug Flynn, CFP, of Flynn Zito Capital Management, LLC on ETFs vs. Index Funds. Ali: Explain the difference between an ETF and a mutual fund... Doug: Well an ETF is a mutual fund that you know and love, but it trades on the exchange, so you can buy throughout the day. Versus a traditional fund which trades once a day at the end of the day. Ali: Okay, so let's talk about index funds, which really came first. First you had stocks, then you had index funds. Doug: Yes, an index fund is just trying to replicate a particular index, which you can't invest in directly, but this is a way to replicate that. So if you like the stocks in the S&P 500, or the stocks in the Dow... Ali: It used to be that you could just read about the stocks in the Dow or the S&P 500, and buy the individual stocks. If you wanted to, you could buy all thirty in the Dow... Doug: That's right. Ali: But then, we came up with index funds, which said, "You can do the Dow, you can do the S&P 500, you can do the Nasdaq, you can do...I don't know...Easter European industries. Doug: Exactly, and that is going to track an index, there isn't a lot of trading or active management in there. You can do that in a traditional mutual fund format or in an ETF, which is the exchange traded version of that, which just means it trades throughout the day. Ali: Generally speaking, index brought the management fees, these fees associated with mutual funds, down, because there's not somebody doing a lot of active work, and ETFs brought them down further. Doug: Correct. Ali: So why would I choose one vs. the other? Doug: So if you buy an ETF, you're typically placing a trade like a stock. So, if you're with an online broker, they're typically going to charge you some type of a trading fee to do that, whereas a mutual fund may have a minimum, but won't necessarily have a transaction charge to do that. There are some cases where that isn't the case. Ali: If you're doing this for fees, you better look at this and understand that you're paying for trades. Doug: Yeah. Most people are putting money away each month. You know, one hundred dollars per month is what they're doing. You can't really do that with an ETF because you're making a transaction every single time. That's where a mutual fund might be better. Ali: So you're putting one hundred bucks a month away, but you're paying ten dollars for the transaction, you gotta weigh that in. Doug: Maybe you use the index fund for a little while, and then you have $10,000, and then you can actually do those transactions. So that's where you might want it in different ways. And that's where it's cheaper. Like anything else, the more money you have, it might be a little bit cheaper. Ali: One thing you warn is not all ETFs are created equal. What do you mean by that? Doug: Well as an example, the two major providers, there's Vanguard, there's i Shares, which are two different providers of ETFs. And you have to look at the structure. And the structure of i shares in particular, they're completely separate, which means their tax ramifications are very low. They don't necessarily pay capital gains to speak of because they're just trading in and out of the ETF structure by itself: it's a stand-alone ETF. Vanguard did what is kind of a bolt-on to its existing mutual funds. What's happened there, is some cases, when the fund pays a capital gains distribution... Ali: Because they sold a stock at a profit... Doug: Right, a large institution wants to sell a bunch of their funds, it transfers into the ETF itself. So all ETFs are not created equal, and you should look at, if I want bond index ETFs, look a little bit deeper and look where are there capital gains distributions. Many people know there are these issues in traditional mutual funds that are actively managed. And they don't scroll down and see if there are differences between the different ETF providers. Ali: And of course that makes a difference depending on how you're investing. Whether this is inside a tax-preferred investment, or it's just out in the open. Doug: If it's an IRA it doesn't really matter, but if it's in a taxable accound, the last thing you want is further tax surprises you thought you were avoiding by being in ETF format. Ali: This is a business for people who feel they're not going to outperform the market with their own selections. Doug: Exactly, you've said in a particular area I don't think I can bring value, I can't find a manager who will bring value in a particular are, I'm just going to index then. And as a portfolio manager and as people who manage money, there are times when we find that you can't bring value with managers, and that they're out of favor, and you might index more. But we're agnostic.

Why I AVOID Index Funds & ETFs (Dividend Investing With Individual Stocks)

I personally avoid index funds and ETFs (exchange traded funds). As a dividend growth investor with the goal of driving passive income (via dividend checks), these investment vehicles do not meet my needs. Today's video compares and contrasts individual dividend stocks with index funds (and ETFs). I discuss the pros and cons of each. In particular, I cover the following: * What are your investment goals? Mine involve massive amounts of cash flow that cover my living expenses so I can visit beautiful places like Hawaii more often. * Do you want to average? That's what will happen with an index fund (by definition). I don't want to be average and that's why I personally invest in individual stocks. * Individual stocks offer control, stability, the opportunity for superior results, more risk (although mitigated somewhat via diversification), lower fees, and a bit more work. * Exchange traded funds and index funds offer less control, the ability to track an index, less risk, higher fees, and less work. * Learn where index funds and ETFs may make sense. Especially retirement accounts that only offer actively managed mutual funds as the alternative. And, charities where there is a fiduciary responsibility. * Learn why I don't like index funds. I just can't see them working for anyone who wants to make a living off of dividends. * Also, I cover three key points: (1) Individual stocks allow one to optimize for dividends. (2) Individual stocks allow one to buy value (buy what's "on sale"). (3) Index funds include lower quality stocks, and lift such stocks to unfair valuations. Now, the interviewer constantly pushes the idea of buying the S&P 500 index because we don’t know China, China is risky but Munger straightforwardly says that everybody can find 4 or 5 good companies to invest in China. GOOD COMPANIES – index funds don’t offer that – they offer the average If you have 5 good companies in china, 5 in the us and another 5 in the world you will have a great return and be globally diversified, that is what all of those who don’t want to bother have to do, just buy good companies and forget about it, not index funds.

However mutual funds have a lot of negatives and issues. They are a clunky product and difficult to follow and understand, they are not easy to buy or sell, and worst of all - they charge large management fees - usually in the range of 1% to 3%. Typically for a Mutual Fund, you work with a financial adviser to pick out "the best fund for you" - but in reality, you're picking out the best fund for them as they get a commission depending on what fund you end up making an investment in. Those high management fees are fees that they get a cut out of - so they will almost always push mutual fund products onto you even if it isn't the best investment for you. What I also don't like about Mutual Funds like I mentioned, is that when you want to buy it, it usually takes a day or two to process. Same with selling it - and in this day and age - there's no reason to go down that route at all! This is where ETF's come in to save the day - specifically VOO. ETF's provide you the same exposure (or better) than a mutual fund can, but offer much less management fees - saving you hundreds, thousands, or tens of thousands over your investment career. ETF's are able to be traded just like stocks - you can buy and sell them at any time that the market is open, and you instantly have exposure to the ETF. This ETF we're talking about today, VOO ETF, is one that Vanguard offers and is one that I believe is the best ETF for any investor because the management fee is 0.04%, it has enough liquidity that you can buy/sell at any time, and it's a simple product that tracks the S&P 500. If you believe the top 500 companies in the US will succeed and grow even bigger over the long term, there's no better investment on that bet than to go with VOO. Now, VTI has also come as a close runner up to this - which is another ETF offered by Vanguard. VTI encompasses the total market, and gives you exposure to something like 2000 stocks - including small caps, medium caps, and large cap stocks. If you feel that the exposure to the S&P 500 isn't enough, and you want exposure to all companies in the US that are publicly traded, the Vanguard VTI ETF is the way to go - as this also only offers a management fee of 0.04% - absolutely amazing. I hope this clears things up on why ETF's are a better investment tool than Mutual Funds, and I hope this video helps save you even $1 - because that is my goal here - to save you money! Vanguard VTI vs VOO - What is the Best ETF? (Index Funds 2019) 🏆

Vanguard VTI ETF and Vanguard VOO ETF are the best ETFs in the Stock Market for Index Funds investing in 2019. Which is the best ETF? VTI vs VOO - which ETF is the best investment? Let's compare both the Vanguard VTI vs VOO and find the best Index Fund for 2019. FULL breakdown of VOO: https://goo.gl/5ETrCQ In a Nutshell VOO tracks the S&P 500. VTI on the other hand is different - it's called the Vanguard Total Stock Market ETF. The name may be a bit misleading, because when they say total stock market, they actually mean the total US stock market. More specifically, it tracks the performance of the CRSP US Total Market Index. The fund is comprised of Large, mid, and small-cap equities so it gives you a wide range of exposure. They also offer a very low expense ratio MER 0.04% - some of the lowest in the industry. And of course they offer you exposure to tons of company - 3573 to be exact! Now you may be wondering how to pick between VOO and VTI. I made a chart (shown in the video) for you guys to compare them side by side and you can see there that right off the bat, a big advantage that VTI has over VOO is the price/share is cheaper. So if you have a lower amount of capital, this may be the better, or in some case only option. MER's are comparable with both at 0.04% and the number of stocks obviously differs - VOO has 509 and VTI has 3573. This is where your own personal preference comes into play and I personally think exposure to the S&P 500 is more than enough diversification, as these are the 500 largest companies in America. But if you feel more comfortable holding 3500+ companies for more diversity, that's totally cool too - to each their own! And then the last thing here is Dividend yield - which VOO has at 1.52% and VTI is a bit higher of 1.79%. So VTI has the edge here and over time, this may actually make a big difference depending on the performance of each ETF. So based on this comparison, you may already have a favorite here - but what are we all really here for? Let's not kid ourselves - we want to see how these 2 compare with the stock price performance over time! Year to date, VTI does have the win here, coming in at 16.63% vs VOO's 16.20%. On a little longer time period though, this changes, with the 1 year performance of VTI coming in at 3.99%, but VOO beats it here with 4.57%. Even longer, at 5 years, VOO again comes out with the win at 52.94% vs VTI's 50.24%. But then if we go out and compare both from their inception, which is September 2010, after the recession in 2008, we can see the gap is closed off again with VTI coming in at 151.75% returns and VOO with 151.40% returns. So based on this data, you can see they are more or less the same over the long term. In the short term, VOO could out perform VTI, but if you're investing in these funds, it's a long term game. Now the KEY thing when picking one is to ask yourself this question: Do I think that Large cap blue chip companies will perform better over the long term? Or do I think small and medium caps will out perform. The reason I say this is because when you compare the top 10 holdings of each fund, you will see that VOO does have a large weight on the top 10, coming in at 21.80% of the overall weight, vs VTI's top 10 at 17.90%. So if you believe these 10 names will continue doing well and will outperform majority of smaller companies out there, VOO may be the better investment, just because of the large weight these companies have in each of these 2 ETFs. The biggest difference between the two funds is the fee they charge. Index fund ETFs charge very low fees, as low as 0.04% from Vanguard. Mutual funds charge anywhere from 0.50% to 2.00% a year. Over a life time of 60 years, these feels could add up to over 100 million dollars on investments of 1 million dollars. This is why you should always buy an index fund over a mutual fund offered by your bank. The banks don't want you to know that most mutual funds can't beat an index fund over a long period of time. 95% of mutual funds can't beat the market. The banks want you to buy mutual funds because that's how they make money. 1% to 2% of your money is a lot when considering the long term. That's $10,000 to $20,000 on a million dollar investment, but a lot more if accounting for compounding. This is the most important lesson about investing if you're a beginner in the stock market. Never buy a mutual fund, look into index funds like VOO for the Vanguard S&P 500.
